All About Unlevered Beta

Market risk is quantified by a factor called Beta. Unlevered Beta, also known as asset beta, is a measure of a company's exposure to market risk that excludes the effect of debt.

By eliminating the monetary impact of leverage, "unlevering" a beta separates the risk attributable only to the company's assets. How much did stockholders' money make the corporation vulnerable to lose?

Levered Beta is a market risk measure that is often known as Beta or equity beta. Debt and equity must be considered when calculating an organization's risk. Unlevered Beta eliminates the effect of debt on risk, allowing investors to focus on that which is attributable to the company's existing assets.

Realizing Unlevered Beta

One measure of a stock's volatility relative to a market index like the S&P 500 is its Beta, which is the slope of the coefficient when the store is regressed against the index. Leverage, the ratio of a company's debt to its equity, is one of the most critical factors in determining Beta. A company's exposure to market volatility can be measured by its levered Beta if its capital structure includes debt and equity. Unlevered Beta is the other kind.

Removing debt from a company's capital structure, or "unlevering" the business, eliminates any gains or losses that may have resulted. Investors can gain insight into the breakdown of risk associated with different stocks by comparing their unlevered betas.

Dropped Beta (equity beta)

Consider an organization that has decided to borrow more money, increasing its debt-to-equity ratio. As a result, a higher proportion of profits will be put into debt servicing, increasing scepticism among investors about the company's long-term financial health. As a result, investors view shares of the company as more dangerous than they formerly were, but not for the same reasons the market generally does.

If a firm has a lot of debt, it may be more vulnerable to fluctuations in its stock price. Although debt appears in the company's financial accounts under review, the unlevered beta calculation treats the company as if it had no obligation. As companies' capital structures and debt levels vary, an analyst must determine the unlevered Beta to compare them to one another or the market. In this manner, the market sensitivity of a company's assets (equity) will be considered.

Beta and Systemic Risk

The term "systematic risk" describes the type of risk that arises from external forces. You can't hedge this kind of danger away. War, inflation, and economic collapse are all systemic risks businesses, and individuals face. A stock or portfolio's amount of systematic risk, or volatility, can be quantified using Beta.

A stock's Beta indicates how volatile its price is relative to the market as a whole. An unstable store, as defined by Beta, is a risky investment. In general, a safer stock is one with lower volatility.

The market risk is represented by a beta of 1. To put it another way, if a company has a beta of 1, it faces the same level of systemic risk as the market overall. If a company has a beta of 2, it is twice as volatile as the market on average, whereas if it has a beta of less than 1, it is less volatile and poses less risk than the market on average.

So how can Unlevered Beta benefit a trader?

Any positive or negative effects of including debt in a company's capital structure are nullified by using unlevered Beta. Investors can gain insight into the breakdown of risk associated with different stocks by comparing their unlevered betas. Investors can use unlevered Beta to compare companies with varying capital structures and debt levels to one another and the market. In this manner, the market sensitivity of a company's assets (equity) will be considered.

Just what does "Beta" mean?

Market risk is quantified by the beta (ß) factor. To be more specific, Beta indicates how much more or less volatile a security or portfolio is relative to the market as a whole. The slope of a security (stock) coefficient regressed against a market index is the statistical phrase for this concept (S&P 500). One stock's returns are compared to the market average in each of these numbers. Therefore, Beta accurately characterizes the dynamics of a security's returns in light of its sensitivity to market fluctuations.
